I have the same contacts syncing to my ipad and iphone with no trouble. I was also thinking upgrading to Mountain Lion might right whatever is wrong with the system right now. Other ideas are to look in the console log at the time the search begins to fail and see if I can find a clue.

Sep 25, 6: I had the same problem using iCloud and Lion and tried the two solutions mentioned above deleting cache and turning Contacts off and on in Icloud prefs and it worked!
